Steven,

I believe that what you want to do is to delete the proposed
file-backed VBD.  Then, add a new one choosing "Use Block Device".  At
that point, you'll specify hda as the Virtual Disk and /dev/system/vm1
as the Block Device.  From there, everything should work the same as
with a file-backed VBD.  Good luck!
